Sequence-of-returns risk: Why early-retirement returns matter most

Two retirees with the same average return — but different return ORDER — can end up with vastly different outcomes. Even running out of money. Here's the math, and the defenses.

If retirement returns averaged 7% a year, two retirees with identical $1M portfolios and identical withdrawal plans could end up in completely different places — one with $2M after 30 years, the other broke at year 22. The only difference: which years had the good returns and which had the bad ones. This is sequence-of-returns risk, and it's the most underappreciated threat to retirement security.


The math, with two retirees

Both retirees start with $1M, withdraw $50,000/year (adjusted 3% for inflation each year), and earn an average 7% return over 30 years. The only difference is the order of returns.

Retiree A — bad years first:

  • Years 1–3: −15%, −10%, −5%
  • Years 4–30: positive returns averaging higher to bring the 30-year average to 7%
  • Outcome: Portfolio runs out around year 22–24. Inflation-adjusted withdrawals on a shrinking base exhaust principal.

Retiree B — good years first:

  • Years 1–3: +20%, +15%, +12%
  • Years 4–30: lower returns averaging out to a 7% 30-year mean
  • Outcome: Portfolio has grown to $2M+ by year 30 despite identical withdrawals.

Same 7% average return. Same withdrawal pattern. Catastrophically different lifetime results. This is sequence risk in its rawest form.


Why early-retirement years are so dangerous

The mechanism: withdrawals while the portfolio is down lock in losses.

If a $1M portfolio drops 20% in year 1 to $800K, and you withdraw $50K, you're left with $750K. Even if the market fully recovers the next year (+25% return on $750K = $937.5K), you've permanently lost ground compared to the holder who didn't have to withdraw. Then you withdraw again from the smaller base, and the compounding works against you.

Contrast with accumulation: a 20% drop in year 1 of your career, while you're CONTRIBUTING $50K, means your contribution buys more shares at lower prices — a tailwind. Same market movement, opposite direction depending on whether you're a buyer or seller.


The "retirement red zone"

Financial planners often refer to the 5 years before retirement and 5 years after as the "red zone" — the period when sequence-of-returns risk is concentrated:

  • 5 years before: A 30% drop now hits a near-peak portfolio. You don't have time to recover before withdrawals begin.
  • 5 years after: Drawing from a freshly-down balance creates the permanent damage above.
  • Year 10+ of retirement: Sequence risk diminishes. If you've made it 10 years without a portfolio-killing decline, statistically you're past the worst window.

Historical research (Pfau, Kitces, others) consistently shows the first decade of retirement returns predicts long-term success better than the full 30-year average. The "1990s retirees" cohort thrived. The "year-2000 retirees" suffered through two crashes in their first decade — many never recovered.


The 5 defenses that actually work

1. Cash / bond bucket

Hold 2–3 years of essential expenses in cash or short-duration bonds. In a down year, spend from the bucket; don't sell equities at the low. Refill the bucket from equities in up years. Simple, intuitive, durable.

2. Dynamic withdrawal rules

Replace the 4% inflation-adjusted-forever rule with a rule that flexes:

  • Guyton-Klinger guardrails: if portfolio drops below a floor relative to your withdrawal rate, cut spending ~10%. Restore when portfolio recovers above a ceiling.
  • RMD-style percentages: withdraw a percentage of current balance each year (instead of inflation-adjusted dollars). Builds in automatic adjustment for portfolio performance.

3. Spending flexibility

Distinguish ESSENTIAL spending (mortgage, food, utilities, insurance) from DISCRETIONARY (travel, dining, gifts). Plan to cut 10–20% of discretionary during downturns. A retirement budget that can flex 10–15% downward in a bad year is dramatically more sequence-resilient than a rigid one.

4. Delay Social Security

Each year of delayed retirement credits adds 8% to your benefit, up to age 70. A larger Social Security floor reduces portfolio dependency in later decades. 5. Adjust asset allocation in the red zone

Some advisors recommend a "rising equity glide path" — start retirement with a lower equity allocation (say 50%) and gradually increase to 70% over the first 10 years. The idea: protect against early-retirement drawdowns, then capture growth once the most dangerous window has passed. Research (Pfau, Kitces) suggests this can outperform a static allocation in low-return environments.


What doesn't actually work

  • "Just hold on through the downturn." Easy to say, hard when you're 5 years into retirement watching a portfolio that needs to last 25 more years. And it doesn't actually solve the withdrawal-lock-in math.
  • Market timing. Trying to predict the bad years and shift to cash in advance has destroyed more retirements than it's saved. Don't try.
  • Heavy allocation to high-yield bonds. They behave more like stocks than bonds in crises — exactly when you need bond stability.
  • Income annuities only. An annuity solves longevity risk but locks you out of upside; appropriate as PART of a strategy, not the whole.

Practical implementation

For someone within 5 years of retiring:

  1. Move 2–3 years of essential expenses to a HYSA or short-term Treasury fund. Refresh this bucket as you spend.
  2. Build a written spending plan separating essential from discretionary. Pre-decide which discretionary categories you'd cut first.
  3. Decide on a withdrawal rule (Guyton-Klinger, dynamic percentage, or a hybrid). Write it down so future-you doesn't ad-lib.
  4. Plan to delay Social Security to 70 if longevity and health support it.
  5. Run your plan through a Monte Carlo simulator (Boldin, ProjectionLab, Fidelity's retirement income planner) at multiple equity allocations.

Sequence-of-returns risk doesn't show up in average-return assumptions, but it's what actually determines whether your retirement money lasts. The good news: the defenses are simple — a cash bucket, flexible spending, delayed Social Security, dynamic withdrawals. You don't need to be lucky with the markets; you just need a plan that doesn't require luck.
